Debt service coverage ratio for energy projects

Debt service coverage ratio compares the defined cash available for debt service with required principal and interest over the same period. The numerator must follow the loan documents. Gross revenue is generally insufficient because operating costs and other defined deductions matter.

What to evaluate

Illustrative arithmetic: $1.2 million of cash available divided by $1 million of debt service gives 1.20x coverage. If cash falls to $900,000, coverage is 0.90x. These are hypothetical figures and do not specify any lender’s required threshold.

Build a defensible comparison

Distinguish a sizing ratio from a covenant, distribution lockup or default test. Annual averages may hide a seasonal shortfall. Reconcile timing, reserves and required repayments, and run downside cases using the same definition throughout the model.

Documents and questions to prepare

  • Defined numerator and testing period
  • Principal, interest and other included payments
  • Sizing versus covenant thresholds
  • Seasonal and downside coverage

For commercial property owners

Start with the property’s actual accounts, lease responsibilities and plans for ownership or sale. Keep commodity procurement, building improvements and project investment as separate decisions. Include the costs you retain and the savings you retain after tenant reimbursement. An improvement that lowers a tenant-paid expense may benefit tenants without producing the same increase in owner income.

Prepare a base case and a downside case using dated evidence for costs, revenue and funding. Any financing rate, tax benefit or return is a project assumption until supported by current documents. Legal, tax, engineering and lender review should follow the actual transaction.

For the existing property’s supply-cost decision, use the contract-cost calculator or request a property energy review.
